Budget variance analysis compares actual results with an approved budget, explains the difference, and assigns an action or forecast effect. It helps management distinguish a useful investment or timing shift from a pricing, volume, cost, control, or execution problem.

The analysis is only as reliable as the underlying books and budget. Reconcile actuals, preserve the approved baseline, use consistent accounts and periods, and separate facts from commentary.

Basic variance formulas

A common formula is:

Dollar variance = Actual amount − Budget amount

Percentage variance = (Actual − Budget) ÷ |Budget| × 100

Using the absolute budget in the denominator keeps the percentage direction understandable, but a zero or very small budget makes the percentage misleading. Show dollars and explain the situation instead of displaying an infinite or extreme percentage.

Favorable and unfavorable labels

For revenue, actual above budget is often favorable. For expense, actual below budget is often favorable. That convention can fail when lower expense reflects delayed hiring, missing invoices, poor service, or underinvestment; or when higher revenue has an unprofitable mix.

Label the economic effect, not only the sign. Define the convention in the report and distinguish temporary timing from a lasting performance difference.

If the higher revenue required more labor, analyze gross profit and contribution, not revenue and labor in isolation.

  • Volume: more or fewer units, customers, projects, hours, or employees.
  • Price or rate: selling prices, wages, vendor rates, discounts, or exchange rates.
  • Mix: a different combination of customers, services, channels, or labor grades.
  • Efficiency: more or fewer inputs used for the achieved output.
  • Timing: activity moved between months without changing the annual expectation.
  • Scope: approved activity was added, removed, or redesigned.
  • Accounting: cutoff, coding, accrual, allocation, or estimate differences.
  • External: regulation, market demand, weather, supply, or economic conditions.

Price and volume decomposition

For a simple revenue line, separate price and volume:

Volume effect = (Actual quantity − Budget quantity) × Budget price

Price effect = (Actual price − Budget price) × Actual quantity

The two effects sum to the revenue variance under this convention. More complex businesses may also calculate mix, new customer, churn, utilization, capacity, or currency effects. Document the formulas so users do not change conventions between months.

  1. Freeze the approved budget version, account mapping, assumptions, and ownership.
  2. Complete the monthly close and reconcile the actual ledger.
  3. Align period, entity, accounting basis, currency, classes, and eliminations.

Set thresholds before seeing the answer. Require explanation for unexpected trends, zero-budget spending, negative revenue, missing accruals, significant manual entries, and variances that reverse without an operational reason.

Budget versus forecast

The budget is an approved baseline for accountability and resource allocation. A forecast is management’s current best estimate of what will happen. Do not overwrite the budget each month to eliminate variance. Preserve both and explain changes.

A material variance should update the forecast when the driver is expected to continue. Mark timing differences that will reverse, recurring run-rate changes, one-time events, and unresolved risks separately.

Write a useful explanation

A strong comment states what happened, why, whether it is timing or permanent, who owns it, what action follows, and the full-year effect. For example: “Software expense is $4,000 unfavorable because 12 annual licenses began one month earlier than budgeted. The full-year forecast is unchanged; timing reverses by December.”

Avoid comments such as “over budget” or “due to higher costs.” They repeat the report without identifying a controllable driver or decision.

  • Restrict budget version changes and retain approval history.

Close the management loop

Variance analysis should end with a decision, not a longer spreadsheet. Record whether management will change price, staffing, purchasing, timing, scope, control, or forecast. Assign the action to a named owner with a date and measurable result.

At the next review, test whether the action occurred and whether the driver changed. Repeated explanations without corrective action may indicate that the budget assumption is obsolete, the operating owner lacks authority, or the reported cause is not the true root cause. Preserve this history so future budgets use evidence rather than optimism.
